A member of the XBox 360 HD-DVD team has confirmed that Vista will indeed recognize the external USB drive, but you will need 3rd party software like the Intervideo with the necessary codecs to do the decoding. Provided your LCD has a HDMI input and your system has enough horsepower, the prospect of playing back high-def movies with the $200 reader on Vista isn't that far-fetched.
